I would definitely remove the velcro. If you are going to cover it anyway, peel it off and then the new fabric will cover the glue. The velcro might be from a roll and be self-adhesive.
I would definitely go with real cotton felt from the fabric store. Whats the bottom part look like where it contacts the guitars?

Be careful! Some foams react with nitrocellulose lacquer finishes.

You might try a hair dryer to assist in removing the Velcro and foam.

You can get self adhesive felt at Home Depot, normally used as drawer liners.
